PNG is best. as to the edges looking pixelated - that is an issue with the source file and how it
was edited. what are you using for ann image editor and how are you erasing your backgrounds? Are
you using PNG-24 format?
for drop shadows you can apply them in the image editor or use Flash 8's drop shadow filter.

photoshop is the industry standard for years - you cant get much better - Fireworks is great also -
you are not doing a good enough job clening up the edges of your images then.
Flash 8 has filters (as i mentioned) - MX 2004 and all previous versions do not. So use P'shop for
drop shadows.

If the silhouette is a single color, consider using a vector shape
rather than any image format. -Tom Unger

Since you say that it looks good in Flash, but bad in browser, I wonder if your
image export settings are poor in Flash. Open the library, find the PNG in
question, right click and hit Properties. Mess with the export quality there.
Notice that even though it's a PNG, it can be exported as a JPG(with
transparency). You probably don't want "Use document default quality" either.
