Hello,
What is the identity of the Application pool for this site? Is it a
predefined account or a custom account?
Try running this command "cscript adsutil.vbs
w3svc/NtAuthenticationProviders "NTLM"" (the script adsutil.vbs exists in
the C:\inetpub\adminscripts folder) and restart IIS. Test out the site and
let me know if you can connect to the virtual directory.

Thanks,

Please read this URL, which describes in detail how to set up your scenario.

You either use Kerberos from the client, or configure Protocol
Transitioning.

I have a 2003 server running IIS 6.0 with a Virtual Directory to a UNC
Share on another server in the domain. The share permissions and the NTFS
permissions are set, for the proper users. The Virtual Directory is set to
use the authenticated user. I have windows authentication checked and
anonymous authentication unchecked. Whenever I attempt to access the
virtual directory i try to login and get the 401.3 error. I can however
access the the vdir when I set the it to use Basic Authentication. Please
Help.... basic authentication is not secure enough to use in this
environment.
